Situational Awareness, a U.S.-based hedge fund focused on artificial intelligence stocks, liquidated its stock portfolio at a steep discount following extreme volatility.
The collapse serves as a cautionary tale for global investors, specifically those in China, regarding the dangers of using high leverage to trade volatile technology sectors.
The fund experienced a severe downturn in July 2024, when its portfolio value fell 67 percent [1]. This plunge was driven by a bout of volatility in U.S. tech stocks, which forced the firm to clear its holdings at deep discounts to manage its positions.
Analysts in Shanghai have reacted to the news by urging mainland investors to avoid borrowed capital. Harry Shen, a Shanghai-based public-markets analyst, warned against the practice of leveraging trades. "Don’t use leverage! Don’t use leverage! Don’t use leverage!" Shen said.
The risk of leveraged trading is amplified in the AI sector, where stock prices can swing violently based on sentiment and quarterly reports. Michael Zhang, a Shanghai-based mainland Chinese stock-market veteran, echoed these concerns. "Don’t trade with borrowed…" Zhang said.
Situational Awareness had positioned itself as a "flashy" fund, focusing heavily on the AI boom. However, the combination of concentrated sector exposure and heavy use of leverage left the fund vulnerable to the market correction. The subsequent sell-off highlights the fragility of AI-centric portfolios when liquidity dries up or prices retreat sharply.
“The fund's portfolio value fell 67 percent in July.”
The failure of Situational Awareness underscores the systemic risk associated with 'thematic' investing when combined with leverage. While AI remains a primary growth driver, the volatility of these assets can trigger margin calls that force liquidations at any price, turning a temporary market dip into a permanent loss of capital.
